{"id":42740,"date":"2024-07-02T15:48:00","date_gmt":"2024-07-02T15:48:00","guid":{"rendered":"https:\/\/kinesis.money\/?p=42740"},"modified":"2024-08-20T16:19:26","modified_gmt":"2024-08-20T16:19:26","slug":"why-is-gold-a-good-inflation-hedge","status":"publish","type":"post","link":"https:\/\/kinesis.money\/pl\/blog\/gold\/why-is-gold-a-good-inflation-hedge\/","title":{"rendered":"Why is Gold a Good Inflation Hedge?"},"content":{"rendered":"\n<p>When inflation was raging in 2022 and 2023, financial commentators who suggested that gold is no longer a valid inflation hedge must have very short memories.<\/p>\n\n\n\n<p>Indeed, the <a href=\"https:\/\/kinesis.money\/gold-price\/\" target=\"_blank\" rel=\"noreferrer noopener\">price of gold<\/a> may be volatile in the short term and unable to keep pace with rising rates during this period of inflation. However, the data over the long term suggests that gold is a good \u2018hedge\u2019 against inflation.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-gold-price-vs-inflation\">Gold price vs inflation<\/h2>\n\n\n\n<p>The term \u201cinflation\u201d is commonly used to refer to the rise in prices measured by the Consumer Price Index (CPI).<\/p>\n\n\n\n<p>However, this definition is not technically correct.<\/p>\n\n\n\n<p>The economic definition of \u201cinflation\u201d is the rate of increase in the money supply over and above the rate of increase in economic wealth output.&nbsp;<\/p>\n\n\n\n<p>As Milton Friedman famously said:<\/p>\n\n\n\n<blockquote class=\"wp-block-quote is-layout-flow wp-block-quote-is-layout-flow\">\n<p><em>\u201cInflation is always and everywhere a monetary phenomenon&#8230;it can only be produced by a more rapid increase in the quantity of money than in output.\u201d<\/em><\/p>\n<\/blockquote>\n\n\n\n<p>Price inflation is thus caused by inflation of the money supply.<\/p>\n\n\n\n<p>We\u2019ve seen plenty of money creation or \u201cquantitative easing\u201d in recent history.&nbsp; The central banks have relied on the printing presses since the Crisis of 2008. They switched them on again through the pandemic. They did this to put cash in people\u2019s pockets and to bail governments out as their tax bases collapsed.<\/p>\n\n\n\n<p>This always leads, eventually, to inflation and the concept behind it is pretty simple. When the money supply increases faster than wealth output, there are more currency units relative to the supply of \u201cwealth units\u201d.<\/p>\n\n\n\n<p>Wealth units represent the number of goods and services that an economic system can supply. Quantitative easing leads to more money \u201cchasing\u201d a relatively lesser amount of goods and services.<\/p>\n\n\n\n<p>When this happens, the law of supply and demand applies. This dictates that the price of the wealth units will increase.<\/p>\n\n\n\n<p>Let&#8217;s take a look at the data.&nbsp;The chart below shows the price of gold vs. the CPI and the M2 money supply going back to 1990):<\/p>\n\n\n\n<figure class=\"wp-block-image size-full\"><img width=\"960\" height=\"529\" src=\"https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_1.png\" alt=\"Gold vs Inflation vs money supply (M2) chart\" class=\"wp-image-42741\" srcset=\"https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_1.png 960w, https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_1-300x165.png 300w, https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_1-150x83.png 150w, https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_1-768x423.png 768w\" sizes=\"(max-width: 960px) 100vw, 960px\" \/><figcaption class=\"wp-element-caption\">Gold vs Inflation vs money supply (M2)<\/figcaption><\/figure>\n\n\n\n<h2 class=\"wp-block-heading\">How does gold hedge against inflation?<\/h2>\n\n\n\n<p>As we can see from the chart above, gold is a hedge against both price inflation and money supply inflation.<\/p>\n\n\n\n<p>Gold underperformed both inflation metrics from 1996-2001, but this period of time was the final culmination of a bear market in gold that began in 1980. Between 2001 and late 2011, gold kept up with inflation and more. Since 2016, gold has performed spectacularly as an inflation hedge.<\/p>\n\n\n\n<p>Further supporting this finding, Reuters <a href=\"https:\/\/www.reuters.com\/article\/sponsored\/beyond-cpi-gold-as-a-strategic-inflation-hedge\">published a study by the World Gold Council<\/a> in 2021 which looked at gold as a hedge against inflation. The findings support my conclusion above: &#8222;Gold is a proven long-term hedge against inflation but its performance in the short term is less convincing.&#8221;<\/p>\n\n\n\n<p>In other words, because of its commodity price volatility attribute, gold might not be a perfect hedge against inflation in the short run. However, it works well as a long-term hedge against price inflation caused by the devaluation of fiat currencies from money printing.<\/p>\n\n\n\n<figure class=\"wp-block-image size-full\"><img width=\"960\" height=\"529\" src=\"https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_2.png\" alt=\"Gold, money supply and CPI chart\" class=\"wp-image-42744\" srcset=\"https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_2.png 960w, https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_2-300x165.png 300w, https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_2-150x83.png 150w, https:\/\/kinesis.money\/wp-content\/uploads\/2022\/12\/BodyImage_2-768x423.png 768w\" sizes=\"(max-width: 960px) 100vw, 960px\" \/><figcaption class=\"wp-element-caption\">Gold, money supply and CPI chart<\/figcaption><\/figure>\n\n\n\n<p>The chart above, prepared by the World Gold Council, shows the compounded annual growth rate (CAGR) of gold, the U.S. M2 money supply and the U.S. CPI going back to 1971, where all data is indexed to 100 in Q1 1971.&nbsp;<\/p>\n\n\n\n<p>As we can see, there was a brief period in the late 1990s to 2001 when gold underperformed as an inflation hedge. However, over the entire data series, gold beat inflation in both monetary and price terms.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">Why is gold an inflation hedge?<\/h2>\n\n\n\n<p>Investing in gold during inflation and economically uncertain times protects the value of your portfolio. But there\u2019s no scientifically proven explanation for this beyond the actual statistical data observations.<\/p>\n\n\n\n<p>Over extremely long periods of time &#8211; as in centuries &#8211; the increase in the supply of gold annually roughly is equal to the long-term growth in global economic output. Both were shown to increase approximately 3% annually (&#8222;smoothed out&#8221; over decades and centuries).&nbsp;<\/p>\n\n\n\n<p>Issuing currency in varying units of denomination enables the use of gold as a reserve asset against the issuance of that currency and enables the fungibility of gold &#8211; constraining the growth in the supply of currency (money) to the amount of gold that is produced. This can then be used to back currency limits the ability of Central Banks and Governments to &#8222;oversupply&#8221; currency.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\" id=\"h-inflation-and-gold-since-the-abolition-of-the-gold-standard\">Inflation and gold since the abolition of the Gold Standard<\/h3>\n\n\n\n<p>However, since 1971, when the gold-backing of the U.S. dollar as the global reserve currency was completely removed, there have not been any real constraints on currency creation. Since 1971, periods of price inflation have become problematic, and it is during those periods when the price of gold not only served as an inflation hedge but also outperformed the rate of inflation.<\/p>\n\n\n\n<p>Periods of price inflation have become problematic, and it is during those periods when the price of gold not only served as an inflation hedge but also outperformed the rate of inflation.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">Does gold beat inflation?<\/h2>\n\n\n\n<p>Many believe that gold is a good investment during inflation and economically uncertain times. The evidence is firmly on their side.<\/p>\n\n\n\n<p>History shows that when fiat currencies experience inflation, gold inflation follows, often reaching orders of magnitude greater than currency inflation.<\/p>\n\n\n\n<p>We can look at the statistics to demonstrate this feature of the relationship between inflation and gold. One dollar in 1971 money is worth $7.52 in 2023 money. One ounce of gold in 1971 was $34.00 and today, it\u2019s around <a href=\"https:\/\/kinesis.money\/gold-price\/\" target=\"_blank\" rel=\"noreferrer noopener\">$2,468 per ounce<\/a>. If the value of gold had increased at the <a href=\"https:\/\/www.minneapolisfed.org\/about-us\/monetary-policy\/inflation-calculator\" target=\"_blank\" rel=\"noreferrer noopener\">rate of inflation experienced by the dollar<\/a>, one ounce of gold would be worth $255.85 today.<\/p>\n\n\n\n<p>With gold being an ideal way to offset rising inflation rates and provide stability to a portfolio, investing in the right gold products is also an essential consideration before looking to hedge against inflation.&nbsp;<\/p>\n\n\n\n<p class=\"has-link-color wp-elements-717fd5f769542adac0868ebaa7071e5d\">There are many different ways to access gold as an investment and hedge against inflation, including purchasing physical gold bullion or investing in gold-backed digital assets.
